  • Payment date, form of payment, setoff rights, security, and acceleration events.
  • Employment, noncompete, transition, and termination conditions.

A simple linear payout might be:

with the result floored at zero and capped at the maximum. Many agreements use steps, separate annual tests, cumulative catch-ups, or multiple metrics. Reproduce the actual waterfall exactly.

Use at least four operating cases and assign probabilities only after the operating drivers are visible.

That is not a valuation opinion. It is a decision model built from stated assumptions. Change the operating cases, probability, or legal terms and the result changes.

Discount for time and collection risk

A future dollar is worth less than a dollar at closing, and a disputed dollar is worth less again.

Do not select the discount rate just to make the answer look precise. Show the seller how results change at multiple rates and payment dates.

Now assume $90,000 of expected legal, accounting, and advisory cost across weighted dispute cases. The economic value falls to roughly $916,600 before tax. That is a long way from $3 million.

Build the metric from controllable drivers

The seller should be able to trace the earnout metric to operating decisions.

  • Acquisitions, dispositions, and customer transfers.

Outside both parties' direct control

  • Customer budgets and churn.
  • Supplier disruption.
  • Regulation, reimbursement, or market demand.
  • Labor availability and other external shocks.

Test the definition, not just the forecast

Two buyers can operate the same business and report different earnout EBITDA without fraud.

Questions to settle include:

  • Is revenue recorded under historical policies or the buyer's policies?
  • Are centralized finance, HR, technology, insurance, and executive costs allocated?
  • Are integration costs excluded, and which costs qualify?
  • Does acquisition debt interest affect the metric?
  • How are owner compensation and replacement-management cost treated?
  • Do customer credits, bad debt, warranty, or callbacks reduce the metric?
  • Are related-party charges allowed?
  • Can the buyer move customers or employees to another entity?
  • How are cross-sold services and bundled contracts assigned?
  • What happens if the acquired business is sold or reorganized?

Those examples are not standard terms. They demonstrate why the model must follow the signed language and why an M&A attorney needs to own the contract.

Run the same performance under alternate accounting rules

Take the base operating forecast and calculate the payout under at least three definition cases:

That is the negotiation priority. A slightly higher cap may be less valuable than a clear metric, consistent accounting, record access, and protection from charges the seller cannot control.

Keep working capital and earnout separate

The closing working-capital adjustment measures the agreed operating asset and liability level delivered at closing. The earnout measures post-close performance under a future formula.

Do not let the same economic item reduce both unless the agreement intentionally says so. Examples to examine include:

  • Revenue recognized before closing but collected after closing.
  • Deferred revenue that requires post-close work.
  • Bad debt on delivered closing receivables.
  • Bonuses or commissions tied to pre-close activity.
  • Credits issued after closing for pre-close service.

Treat taxes as a separate scenario

Tax treatment depends on transaction structure and facts. The IRS describes contingent-payment sales and the special installment-sale rules that can apply when total selling price cannot be determined by the end of the sale year. A sale of an entire business also requires allocation among asset classes; inventory, depreciation recapture, interest, goodwill, and other components can receive different treatment.

Employment-linked payments, consulting compensation, interest, or purchase consideration may not produce the same timing or character. The seller's tax adviser and attorney should model the signed transaction—not infer treatment from the word “earnout.”

Show:

  1. Gross contractual payout.
  2. Estimated federal, state, and local tax by character and year.
  3. Professional and dispute cost.
  4. After-tax cash date.
  5. Present value.

Never compare an after-tax closing offer with a pre-tax earnout maximum.

Add contract and counterparty failure cases

Operating underperformance is only one way the payout can fail. Model:

  • Buyer pays late or lacks liquidity.
  • Buyer sets off an indemnity claim.
  • Seller leaves employment or is terminated.
  • Required reports arrive late or without supporting records.
  • The business is merged, moved, sold, or shut down.
  • The metric cannot be measured consistently.
  • Parties dispute an accounting judgment.
  • A covenant or noncompete dispute affects payment.

For each, record the contractual remedy, time to resolve, likely cost, and effect on proceeds. Security, escrow, guarantee, audit access, and acceleration can change the probability of collection even when the performance target is met.

Negotiate from the sensitivity table

The seller cannot eliminate uncertainty, but the model can rank terms by value.

Change one term at a time:

  • Lower threshold.
  • Steeper payout slope.
  • Revenue rather than EBITDA.
  • Shorter measurement period.
  • Cumulative catch-up.
  • Exclusion of integration and buyer overhead.
  • Required budget or operating covenants.
  • Separate books and reporting access.
  • Faster statement and payment dates.
  • Independent accountant dispute procedure.
  • Security or acceleration.

If excluding buyer integration cost adds $420,000 of weighted value while raising the maximum adds only $110,000, the seller knows where to spend negotiation capital.
